The Federal Reserve has hinted at stopping Quantitative Tightening (QT) and possibly restarting Quantitative Easing (QE). This is a stark departure from the past: previous QE was about "injecting stimulus into a recession," but given current market conditions, this QE would be "injecting adrenaline into a bubble." It's a "risky gamble" betting on (AI) growth, but it will ultimately force the Fed to tighten aggressively to curb inflation, potentially bursting the bubble.
The current macro environment is characterized by high asset valuations (especially AI stocks), a relatively strong economy, low unemployment, but inflation still above target and extremely narrow credit spreads. In this context, QE will still push up the prices of financial assets (like tech stocks) and inflation-hedging assets (like gold) by creating liquidity and lowering real interest rates. When inflation expectations exceed bond yields, gold's relative appeal becomes more prominent.
The biggest danger is that this QE is happening amidst massive fiscal deficits. When the supply of government bonds exceeds demand, the Fed's bond-buying actions essentially amount to monetizing government debt. This excessive coordination between fiscal and monetary policy is a classic feature of the late stage of the "big debt cycle."
In the short to medium term, the Fed's actions are expected to have the following effects:
1. Driving up asset prices: The liquidity created by QE will flow into financial markets, pushing up the prices of financial assets like stocks.
2. Leading to valuation expansion: As real yields are suppressed, price-to-earnings (P/E) multiples will expand.
3. Benefiting specific sectors: This environment will "especially benefit long-duration assets," such as tech stocks, AI, and growth stocks. Perhaps AI stocks are "already in a bubble," and the new QE will further fuel this bubble.
4. Triggering a "melt-up" rally: The market may experience a strong liquidity-driven melt-up similar to late 1999 or 2010-2011.

This short- to medium-term rally is extremely risky and unsustainable. It will ultimately force the Fed to act to curb renewed inflation risks, leading to the bubble being burst.
